(c) Retirement by rotation.
Definition
Retirement by rotation is an arrangement in a director’s contract that specifies his or her contract to be limited to a specific
period (typically three years) after which he or she must retire from the board or offer himself (being eligible) for re-election.
The director must be actively re-elected back onto the board to serve another term. The default is that the director retires
unless re-elected.
Importance of
Retirement by rotation reduces the cost of contract termination for underperforming directors. They can simply not be
re-elected after their term of office expires and they will be required to leave the service of the board as a retiree (depending
on contract terms).
It encourages directors’ performance (they know they are assessed by shareholders and reconsidered every three years) and
focuses their minds upon the importance of meeting objectives in line with shareholders’ aims.
It is an opportunity, over time, to replace the board membership whilst maintaining medium term stability of membership
(one or two at a time).
Applied to Rosh
Retirement by rotation would enable the board of Rosh to be changed over time. There is evidence that some directors may
have stayed longer than is ideal because of links with other board members going back many years.

IFAC’s Code of Ethics for Professional Accountants does not prohibit firms from offering a recruitment service to client
companies. However several ethical problems could arise if the service were offered. The severity of these problems would
depend on the exact nature of the service provided, and the role of the person recruited into the client’s organisation.
Specific ethical threats could include:
Self-interest – clearly the motive for Becker & Co to offer this service is to generate income from audit clients, thereby creating
a financial self-interest threat. The amount received for the recruitment service depends on the magnitude of the salary of the
person employed. The more senior the person recruited, the higher their salary is likely to be, and therefore the higher the
fee to be paid to Becker & Co.
In addition, the firm could be tempted to advise positively on the recruitment of an individual merely to receive the relevant
recruitment fee, without properly considering the suitability of the person for the role.
Familiarity – when performing the audit, the auditors may be less likely to criticise or challenge the work performed by a
person they helped to recruit, as any significant problems discovered may make the recruitment appear ill-advised.
Management involvement – there is also a threat that the audit firm could be perceived to be making management decisions
by selecting employees. The firm could offer services such as reviewing the professional qualifications of a number of
applicants, and providing advice on the applicant’s suitability for the post. In addition the firm could draw up a shortlist of
candidates for interview, using criteria specified by the client. However in all cases, the final decision as to whom to hire must
be made by the client, as the audit firm should not make, or be perceived to be making, management decisions.
The threats discussed above would increase in significance if the recruitee took on a role in key management pertaining to
the finance function, such as finance director or financial controller. The threats would be less severe if the audit firm advised
on the recruitment of a junior member of the client’s finance function.
If these threats could not be reduced to a level less than clearly insignificant, then the recruitment service should not be
offered.
Commercial evaluation
The firm should consider whether there is likely to be much demand for the potential service before developing such a
resource. Some form. of market research is essential.
Offering this type of service represents a significant departure from normal audit services. The firm should consider whether
there is sufficient knowledge and expertise to offer a recruitment service. Ingrid Sharapova seems to have some experience,
but her skills may be out of date, and may not be specifically relevant to the recruitment of finance professionals. It may be
that considerable training and possibly the attainment of a new professional qualification relevant to recruitment may be
necessary for a credible service to be offered to clients.
If the recruitment service proved successful, then Ingrid could be faced with too much work as she is the only person with
relevant experience, and has no one to delegate to. If the firm decides to offer this service, then one other person should
receive appropriate training, to cover for Ingrid’s holidays and any sick leave, and to provide someone for Ingrid to delegate
to. The financial cost of such training should be considered.
Finally, Becker & Co should consider the potential damage to the firm’s reputation if the service offered is not of a high quality.
If the partners decide to pursue this business opportunity, they may wish to consider setting it up as a separate entity, so that
if the business fails or its reputation is questioned, the damage to Becker & Co would be minimised.
(d) Evaluate the effect on Gerard of the changes to be made by Fizz plc to its performance related bonus scheme.
You should ignore the effect of any pension contributions to be made by Gerard in the future, consider both
the value and timing of amounts received by Gerard and include relevant supporting calculations.

(d) Implications for Gerard of the changes to Fizz plc’s bonus scheme
Value received
Under the existing scheme Gerard receives approximately £4,500 each year. This is subject to income tax at 40% and
national insurance contributions at 1% such that Gerard receives £2,655 (£4,500 x 59%) after all taxes.
Under the proposed share incentive plan (SIP), Gerard expects to receive free shares worth £3,500 (£2,100 + £1,400).
Provided the shares remain in the plan for at least five years there will be no income tax or national insurance contributions
in respect of the value received. Gerard’s base cost in the shares for the purposes of capital gains tax will be their value at
the time they are withdrawn from the scheme.
In addition, the amount he spends on partnership shares will be allowable for both income tax and national insurance such
that he will obtain shares with a value of £700 for a cost of only £413 (£700 x 59%).
Accordingly, Gerard will receive greater value under the SIP than he does under the existing bonus scheme. However, as noted
below, he will not be able to sell the free or matching shares until they have been in the scheme for at least three years by
which time they may have fallen in value.
Timing of receipt of benefit
Under the existing scheme Gerard receives a cash bonus each year.
The value of free and matching shares awarded under a SIP cannot be realised until the shares are withdrawn from the
scheme and sold. This withdrawal cannot take place until at least three years after the shares are awarded to Gerard.
Accordingly, Gerard will not have access to the value of the bonuses he receives under the SIP until the scheme has been in
operation for at least three years. In addition, if the shares are withdrawn within five years of being awarded, income tax and
national insurance contributions will become payable on the lower of their value at the time of the award and their value at
the time of withdrawal thus reducing the value of Gerard’s bonus.
(c) Briefly describe the principal audit work to be performed in respect of the carrying amount of the following
items in the balance sheet:
(i) development expenditure on the Fox model; (3 marks)

■ Agree opening balance, $6·3 million, to prior year working papers.
■ Physically inspect assembly plant/factory where the Fox is being developed and any vehicles so far manufactured

– labour (e.g. design engineers/technicians, mechanics, test drivers) to the payroll analysis;

management’s calculation of overhead absorption and underlying cost accounts.
■ Review of internal trials/test drive results (e.g. in reports to management and video recordings of events).
■ Reperform. management’s impairment test of development expenditure. In particular recalculate value in use.
Tutorial note: It is highly unlikely that a reasonable estimate of fair value less costs to sell could be made for so
unique an asset.
■ Substantiate the key assumptions made by management in calculating value in use. For example:
– the level of sales expected when the car is launched to advance orders (this may have fallen with the delay
in the launch);
– the discount rate used to Pavia’s cost of capital;
– projected growth in sales to actual sales growth seen last time a new model was launched.
